<distribution-code display="yes">II</distribution-code><congress>117th CONGRESS</congress><session>1st Session</session><legis-num>S. 1120</legis-num><current-chamber>IN THE SENATE OF THE UNITED STATES</current-chamber><action><action-date date="20210414">April 14, 2021</action-date><action-desc><sponsor name-id="S385">Ms. Cortez Masto</sponsor> (for herself, <cosponsor name-id="S221">Mrs. Feinstein</cosponsor>, <cosponsor name-id="S354">Ms. Baldwin</cosponsor>, <cosponsor name-id="S364">Mr. Murphy</cosponsor>, and <cosponsor name-id="S366">Ms. Warren</cosponsor>) introduced the following bill; which was read twice and referred to the <committee-name committee-id="SSSB00">Committee on Small Business and Entrepreneurship</committee-name></action-desc></action><legis-type>A BILL</legis-type><official-title>To establish minimum standards of disclosure by franchises whose franchisees use loans guaranteed by the Small Business Administration.</official-title></form><legis-body style="OLC" display-enacting-clause="yes-display-enacting-clause" id="HECA1CD86AA6142488EF51896AB39804D"><section section-type="section-one" id="H0C5F414A795F43DAAC264D172EF35839"><enum>1.</enum><header>Short title</header><text display-inline="no-display-inline">This Act may be cited as the <quote><short-title>Small Business Administration Franchise Loan Transparency Act of 2021</short-title></quote>.</text></section><section id="H981F3F2262D84B1DBB24CEA452B7C2DA"><enum>2.</enum><header>Findings; purpose</header><subsection id="H1A45B911B00A431AB6DB4FCA4FB55931"><enum>(a)</enum><header>Findings</header><text>Congress finds that—</text><paragraph id="H151AE1C5F4FD4DC59D400C3A67DB1B64"><enum>(1)</enum><text display-inline="yes-display-inline">franchise businesses represent a large and growing segment of the retail and service businesses of the United States and are rapidly replacing more traditional forms of small business ownership in the economy of the United States;</text></paragraph><paragraph id="H99F46F1847DA462EBF2FBFDB5E8F2632"><enum>(2)</enum><text>the Small Business Administration guarantees much of the financing available in franchising;</text></paragraph><paragraph id="HDF9CEDBAF95A43AFAE8AA1AA2CAC7B34"><enum>(3)</enum><text>the Small Business Administration requires pro forma projections, including projected revenue, for the first year of operations of a franchise as part of the standard operating requirements for a franchisee to qualify for financing;</text></paragraph><paragraph id="HF0A89C7FEB0E4642814DC13733096CF0"><enum>(4)</enum><text>on July 13, 2011, the Office of Inspector General of the Small Business Administration published an audit (Report No. 11–16) on loans made under section 7(a) of the Small Business Act (<external-xref legal-doc="usc" parsable-cite="usc/15/636">15 U.S.C. 636(a)</external-xref>) (in this section referred to as <term>7(a) loans</term>) to Huntington Learning Center franchises where first year revenue projections were all significantly inflated;</text></paragraph><paragraph id="HC186A5443D3B4D22A58F45BB39E285A3"><enum>(5)</enum><text>on July 2, 2013, the Office of Inspector General of the Small Business Administration published an audit evaluation (Report No. 13–17) showing that the Administration needed to improve the management of the 7(a) loan portfolio risk, specifically with certain franchise brands that had exceptionally high default rates that continued to receive guaranteed loans from the Administration;</text></paragraph><paragraph id="H526C5097A8A7429C902CAC5D75A417F1"><enum>(6)</enum><text>in September 2013, the Government Accountability Office published a study (GAO–13–759) showing that over the 10-year period from 2003 to 2012, 28 percent of 7(a) loans provided to franchises required a guarantee payment;</text></paragraph><paragraph id="idCDA79F38F86F4D22AE86F2449F414484"><enum>(7)</enum><text>the study described in paragraph (6) was based on 32,323 loans totaling $10,600,000,000, which required $1,500,000,000 in guarantee payments;</text></paragraph><paragraph id="id3817BDDB880E4CEF80C0E65C26843498"><enum>(8)</enum><text>the report for the study described in paragraph (6) stated, <quote>Potential franchisees should include first-year revenue estimates in their SBA loan applications. However, this information is not necessarily available to potential franchisees in the franchise organization’s disclosure document.</quote>;</text></paragraph><paragraph id="HD2EF8AF53BDD431981CBCD131D3BED95"><enum>(9)</enum><text>franchise companies most often collect royalties based on gross revenue, therefore revenue data on each franchise outlet are readily available; and</text></paragraph><paragraph id="H1818431009714EEC980953F1D9FBEB63"><enum>(10)</enum><text>while both the franchisor and the lender profit as a result of financing from the Small Business Administration, the total liability for the loan is born by the franchisee.</text></paragraph></subsection><subsection id="HF055CA86C1A24588AF372902A76958A5"><enum>(b)</enum><header>Purpose</header><text>The purposes of this Act are to—</text><paragraph id="H57D0B0D494C44F7CA12029F83BB8C794"><enum>(1)</enum><text>ensure transparency in the loan processes of the Small Business Administration so that the franchisee borrower, the lender, and the Administration all have access to information that is key to the lending process;</text></paragraph><paragraph id="H0A5726D3ED864DD2AE91B66892BACA86"><enum>(2)</enum><text>lower the fees and rates charged to franchisee borrowers; and</text></paragraph><paragraph id="H6782D5B092BF48479E10CC72DFC501E6"><enum>(3)</enum><text>help ensure lower default rates in order to make more money available for loans to viable franchise brands.</text></paragraph></subsection></section><section id="iddb4f3ae7c64841fa8d2de6d70aba26cb"><enum>3.</enum><header>Definitions</header><text display-inline="no-display-inline">In this Act—</text><paragraph id="ide22b49aa72ec49fca26532267d22d5f6"><enum>(1)</enum><text>the term <term>disclosure document</term> means the disclosure document required to be furnished by a franchisor to a prospective franchisee under section 436.2 of title 16, Code of Federal Regulations, as in effect on July 1, 2007;</text></paragraph><paragraph id="idc9df6a8a1ac64e879519a68564558a71"><enum>(2)</enum><text>the term <term>Financial Performance Representation Commentary</term> means the Financial Performance Representation Commentary adopted by the North American Securities Administrators Association on May 8, 2017; and</text></paragraph><paragraph id="id6d6bb577fa7844299029b1ea7198369e"><enum>(3)</enum><text>the terms <quote>franchise</quote>, <quote>franchisee</quote>, and <quote>franchisor</quote> have the meanings given those terms in section 436.1 of title 16, Code of Federal Regulations, as in effect on July 1, 2007.</text></paragraph></section><section id="id5dcc1d68be8f42f786e2efb51cb24bdf"><enum>4.</enum><header>Required disclosures</header><subsection id="id2225c88c15394055bc8786b4ec910026"><enum>(a)</enum><header>In general</header><text>Subject to subsection (b), a franchisor, except for a franchisor of a franchise in the lodging industry, that qualifies for guaranteed lending from the Small Business Administration for the franchises of the franchisor shall, at a minimum, disclose in the disclosure document required to be furnished by the franchisor to any prospective franchisee the following information for each of the 3 years preceding the date of the disclosure document:</text><paragraph id="idcebc0008c29a4a7199ce0fbeed909c25"><enum>(1)</enum><text>The average and median first-year revenues for all businesses operated under franchises granted by the franchisor, in accordance with the Financial Performance Representation Commentary.</text></paragraph><paragraph id="idCB72969E96924C6B83CB1018C35DEC1A"><enum>(2)</enum><text>The total number of businesses operated under franchises granted by the franchisor that, during the first year of operation, either—</text><subparagraph id="id715AB5B4E0F546E3A3701E969D3874E5"><enum>(A)</enum><text>ceased operations; or</text></subparagraph><subparagraph id="idA981CF7177F74521BE0E3C55D47F9796"><enum>(B)</enum><text>were transferred to a new franchisee.</text></subparagraph></paragraph><paragraph id="id1d9dca13c52a4a1f8f7121385cdffdae"><enum>(3)</enum><text>The average and median revenues for all businesses operated under franchises granted by the franchisor, in accordance with the Financial Performance Representation Commentary.</text></paragraph></subsection><subsection commented="no" display-inline="no-display-inline" id="idf98353c11b824094b5fca81f849efe90"><enum>(b)</enum><header>Limitation</header><text>A franchisor may not disclose to a prospective or current franchisee, directly or through a third party, any information relating to revenue that conflicts with the information relating to revenue provided under subsection (a) in a disclosure document unless the relevant franchise purchase includes 1 or more businesses under the relevant franchise that are in existence on the date on which the disclosure is made, in which case the franchisor shall disclose to the prospective or current franchisee the relevant information relating to revenue as of the date on which the disclosure is made with respect to those businesses.</text></subsection></section><section id="HDBDF4C11E093448293B4E5C32104D15E"><enum>5.</enum><header>Enforcement</header><text display-inline="no-display-inline">The Administrator of the Small Business Administration—</text><paragraph id="id5B89075E11FE43EC8CBCF2D163B99599"><enum>(1)</enum><text display-inline="yes-display-inline">shall enforce the requirements under this Act; and</text></paragraph><paragraph id="id8414B91C49F4451BAB99F20F7988EB5F"><enum>(2)</enum><text display-inline="yes-display-inline">may hold a franchisor liable for the balance of any loan obtained through a violation of this Act.</text></paragraph></section><section id="id3ba37e15f8b44ac8968b25eb1d4a528b"><enum>6.</enum><header>No preemption</header><text display-inline="no-display-inline">Nothing contained in this Act shall prohibit an authorized State official from proceeding in State court on the basis of an alleged violation of any civil or criminal statute of that State.</text></section><section id="id57FA3889EFB940268CAD1DC35CE86AD5"><enum>7.</enum><header>Severability</header><text display-inline="no-display-inline">If any provision of this Act or any application of this Act to any person or circumstances is held invalid, the remainder of this Act and its application to any person or circumstance shall not be affected thereby.</text></section></legis-body></bill>
